GF1 and how it differs from the GH1

It's tiny, doesn't have the multi-aspect sensor, doesn't have a viewfinder or articulated LCD, doesn't have a stereo mic, doesn't have mic-in (I don't think) doesn't have as many dedicated control buttons, and only shoots 720/30p video.
 
The GF1 is a more stills-oriented camera that strives to digitally emulate the look and feel of the classic rangefinders of the past -- i.e. Leica, Contax, etc. It indeed has a video mode, but stills is its primary purpose; the GF1 video mode is nowhere near as robust at the GH1's "designed with video in mind" purpose -- nowhere near the same number of choices. That said, the GF1 has lot of hobbyist still photographers very excited because of the small form factor and classic rangefinder design influence.
 
If you were setting up a 2-camera dSLR kit, and you didn't mind being limited, in my opinion the GF1 wouldn't make a bad second camera to the GH1. But as others have said, it's more stills oriented.
 
My thoughts exactly on the 2nd camera kit. I own and work with the HMC-150, 200a and occasionally on the big guys 2700 and 3700. I bought a GF1 to take stills of my new daughter and for fun brought it on a couple of shoots. I was surprised by the quality of the video. Obviously, compression artifacts were there in motion and I couldn't find a way to set the ISO in video mode but it was complementary as a b-cam. 20mm f1.7 is an awesome little lens as well.

Thinking about a GH1, GF1 2 camera kit as I think they have the same chip? Everyone I know is excited by Canon right now and I am trying to justify not heading in that direction as well.

Why GH1 over D7 or D5 besides the price?

There are so many threads and stuff on that last question, we don't need another battle here :D

The chip is slightly different between the GH1 and the GF1...the GH1 has a larger sensor which means it loses fewer pixels when switching aspect ratios.
