1080i when not recording, 480p when recording (640x480) stretched to 16:9.
But the next release of Magic Lantern will fix that. Possibly.

So you can set up your shots exposure, focus etc at 1080, then start recording and monitor at 480p.
Does the picture reduce in size or just resolution?

Yes.
It doesn't reduce in size, just resolution and aspect ratio. There is a blank out of about 2 or 3 seconds while it does this. It's not ideal, the aspect ratio makes the image look stretched from 3:2 to 16:9 if your LCD panel is not 640x480.
Magic Lantern would offer a big improvement if they can make it stable. At the moment the feature has been demonstrated at beta stage but it has some artefacts. I think it's pushing the hardware a little. The 7D can do it out of the box as it has dual processors.
