The middle area of the chip is used - it's the exact same as if you shot in 4:3 mode but added black bands to the top and bottom. That's what you're doing in letterboxed mode.
You definitely don't lose quality, if viewing on a 4:3 set. It's been speculated that you may actually gain a slight quality over letterboxing in post - it's got something to do with the compression algorithm doohickey...Barry's explained it in the past, do a search on previous posts and you'll find all you need to
