I'm trying to add a dissolve transition between two clips, but when I drag the effect to the timeline I cannot place it where it is supposed to go. A 'X' is displayed, meaning I cannot add a transition at that particular point. I know the problem is not the length of the clips. One is 7 sec. and the other 3 sec. I remember I had this problem on my machine at home and someone told me I had to adjust a setting. I would appreciate any help.

make sure there is enough footage left after the cut ( on the "out" take ), just enough for the transition to happen. If not, you may want to cut it earlier on, and then add the transition. Same thing for the "in', but then make sure you have footage before the cut.
I wasn't very clear. You just need footage for the transition to happen, don't add a transition where the clip ends or begins.

I agree. You probably do not have enough "roll" or whatever in the world it is called. You may have to mess around with the clips and the transition since one of your clips is so short. Try taking out 2 seconds of the 7 second clip (which I am assuming is the "A" clip) and then have the transition start on the edit of the "B" (3 second) clip. I think that is right. I have it correct in my head but I may be saying the wrong thing. Just play around with it, remember you dont' have to have the transition even between the two clips!
